How working capital is built

  • Inventory: daily COGS times days inventory outstanding.
  • Receivables: daily revenue times days sales outstanding.
  • Payables: daily COGS times days payable outstanding, which you subtract: supplier credit funds part of the cycle.
  • Total: net working capital plus one month of operating expenses.
  • Growth and facility: revenue at your growth target times your working capital ratio, minus today's requirement, is the extra capital growth needs. The facility is today's requirement plus your buffer, plus that growth capital.
Tip

Net terms to retailers raise DSO and tie up cash; longer supplier terms raise DPO and release it. A 10-day change in either moves working capital by 10 days of revenue or COGS.
